Precise About Advice

May 10, 2005 - Our radio show has been inundated by calls from people who have not understood the difference between advice and sales. It’s no wonder—the financial services industry does not make it easy to determine the difference. To remedy the problem, regulators are stepping in to try to clarify the issue.

Because many in the industry are loathe to explain the difference between brokerage and advisory accounts, the SEC is expected to publish newly drafted disclosure requirements that brokerage firms will begin including later this year in brochures, sales material, account documents and even in print advertisements. Some of the more direct warnings include:

"The brokerage firm’s interests may not always be the same as yours," or in even more direct terms, investor beware—the brokerage firm is about generating a transaction to create a fee, not about making sure that you find the best way to solve your financial problem.

"Ask questions to make sure you understand your rights and obligations." Arm yourself with information: ask how the broker is compensated and what his responsibilities to you are.

"Brokerage firms are sometimes paid by you and by people who compensate the brokerage firm by purchasing product." In other words, if you don’t buy what the broker is peddling, he will not get paid. Guess how hard he is going to try to convince that whatever he is selling is the right thing for you?

That many of the largest Wall Street firms peddle "relationship-building" is a joke and the SEC knows it. Instead of doing the hard thing—making anyone holding him/herself out as a financial advice-giver to register as such, the regulators bowed to the pressure of the industry heavyweights and continue to allow brokerage firms pretend that they are in the business of providing financial advice.

For investors, the best protection is to clarify the type of relationship you have with the financial professional. Those who hold themselves out as financial advisors are bound by a fiduciary duty, which obligates an adviser to put a client’s best interest first. Brokers are not bound by such strict rules, but are supposed to ensure that the investments sold are "suitable" for the client. Note the difference—your best interest does not have to come first when you deal with a salesperson.

To prevent confusion, here is a quick comparison of brokerage vs. advisory accounts.

Brokerage Accounts
The account is non-discretionary, meaning your broker does not have the freedom to trade without prior consent

Any advice offered by the broker is solely incidental to the business of trading securities (stocks, bonds, mutual funds, etc.) in your account.

All customer documents, including advertising and marketing, clearly state the account is a brokerage account and not an advisory account.

Advisory Accounts
The account is discretionary, meaning the advisor is authorized to trade without prior consent, regardless of compensation.

The advisor is paid a separate fee for advice.

The broker/advisor holds himself out as a planner, offering financial planning services, which often include a financial plan or projections.
